Catching a falling knife!

As the term suggests, it can be done, but to what consequence if you get it wrong once.

The forex market has boundaries that move, making what seems to be the floor, a bottomless pit to lose your entire capital and possibly the shirt on your back.
Trading has two rules, cut your losses and run your profits, simple in terms but hard to implement if you…

A.    Don’t know how to trade with the trend
B.    Lack the mental mindset to cut your losses

Take a simple scenario.

A random trade is placed, a profit is soon entered and what looks like going to be a good one, the mindset is in its creation, the trade carries on and yes it’s going to be a good profit, you haven’t set any stop losses to protect you capital, there is no limit in place to take your profit, you want to watch it grow and the profit “big”, last bar on the chart “spikes” in the right direction, you hit the “close position button” like your trying to ring a bell 100 feet in the air, your winning team has scored in the last seconds of the game!! It’s a boy! The jackpot!! We all know the screams of exhilaration!!!

You take your profit as bold as the Lion rules the jungle, you are good at what you do and this game is “easy”.

The profit isn’t going to retire you but it is a profit, it’s your first and it’s not going to be your last, you have done it once and you can do it again and again. Ok, the next few trades go your way, a similar pattern but nevertheless, your mindset is in place, so you think, it’s too positive but you just don’t know it. You decide to up your game!!!

Welcome  Mr GREED!

Trading is such that you can double your stake, bet, contract, whatever you can afford, on a particular position, you know this and unbeknown to you it’s what’s going to ruin you, the reason is simple, you have no plan, you don’t set stop losses, you position yourself with too high a stake, oh and you cannot lose!!.

So far you have had ten winning trades out of ten, your bank has doubled, and you’re thinking is now of greed, you know that you can trade with a little higher stake in a position thus making a greater gain and retirement is around the corner, with results like this, your mindset is now bursting with confidence, or so you think?

You double your position on trade eleven, it’s happened ten times over and this will be no different, and it’s not, or so it seems. The trade goes into profit, yes! But quickly turns and moves against you, nothing normal there, it always happens but it’ll come back, it always does. The move back up is slow but never quite gets there, again nothing to worry about, ten times a winner don’t forget. The trade is now back on its way down, now you are in a bigger losing position, magnified by doubling your position, the increments it moves down are wiping out your gains at a crippling speed but your thinking is just the opposite, when it comes back up it will be rapid, you know this because you’re thinking, “ten out of ten”, how could “I” get it wrong, it always turns. Just give it time! Time goes by, losses now greater, greater than your initial profit, your thinking is now of “panic stations” but you see a loss that was part of a gain had earlier so things aren’t that bad, it’s just like starting from scratch again.

Starting over again, all well and good, but with twice the size position? You are back to the start of your initial journey, sitting with a trade size of double the capacity, in the knowing you have predicted ten trades that all made a profit, the market has fallen this far, but surely it won’t go any further!!

In a fast moving market the rises and falls are dramatic and it just so happens your part of one now, the market is going against you and with your doubled position size it is eating away at your capital, you see a very big loss on your account but there is no way you will close your position, you will lose too much money, you hold for sunshine. Your mind is telling you, you got it right and they are wrong, it will come back, typical of what the mind tells itself after such a “blazing” performance earlier but the reality is quite the opposite.
You eventually get to a point in your account where the game is nearly up, is it worth cashing out here, no, it still might turn, by now you are living on “hope” and the truth is “hope” is just that.!!!

Reality check
What we have done here is strip out all technicalities associated with trading and given a basic account of how easy it is to fall into a false sense of security when we are winning, the above account is nothing more than tossing a coin in the air and thinking we can predict, with confidence, the outcome of each spin.
The more sinister side is the fact that we get so confident, losing is not an option, with a proven fact that you can win ten times in a row but fail once and you could lose everything.
